I have the Savage Dragon sprites created and separated from the sheet, but with transparent background without background pink, I can use a transparent background sprites in fighter factory? Or should I put all the sprites a background color?

I recommend using the one thats on the sheet.

if no background then you need to index all of them, to have the same palette.

index = 256 color
256 color = literally 256 colors in the palette max.
